This is where we need to acquaint ourselves with wise money management and investment practices that will help an individual to set a firm foundation for a smooth financial future.</p><p>In the recent episode of MentorED &#8211; a LIVE Workshop Series by Dutch Uncles, the esteemed speaker, Ms. Shweta Jain enlightened the audience who joined LIVE from across four platforms &#8211; LinkedIn, YouTube, Twitter, and Facebook &#8211; about the good money habits to start our investment journey with and shared some money management strategies as well. Ms. Shweta Jain, Author and Founder of Investography Pvt. Ltd. is a Certified Financial Planner who shares a passion for providing financial literacy to new and existing investors. 					<div class="elementor-text-editor elementor-clearfix"><h2>Good Money Habits</h2><p>What do you answer when someone asks you about your well-being? We generally say we are fine or we are doing okay or not so good, if we have any problems, right? Similarly, being financially well is equally important and one should not hide or shy away from seeking help. The foundation for being financially well comes with habits. A habit is something that makes or breaks your future. So when it comes to financial matters everything boils down to what you want out of life and what are the milestones you want to achieve.</p><p>Elaborating the concept of having good financial habits, Ms. Jain further mentioned in the session about the meaning of being financially independent, how insurance can be a gateway to a safer life, clarity regarding the savings and investments and the basic good habits that one should follow. Talking about financial independence, Ms. Jain gave few examples about what financial freedom meant to different people. It was surprising to know that everybody might have invested in the same stock but what they want out of those investments is different. This is because when we assign meanings to all these investments, the time frame is clear and one can map out their journey correctly. Once you know what financial independence means to you, you will automatically come to know what to do with your money.</p><p>Coming to the topic of insurance, it is divided into three categories: Life insurance, Health insurance, and Critical insurance. Ms. Jain claimed that insurance is her top most priority as it protects not only the individual but also their loved ones. The risks here are totally different from the risks in equity. Life insurance gives you the promise of protecting your family when you are not around anymore. Basically, if you have a sum of money today, your life or your family’s future is protected. If you are hospitalised you get health insurance and if you are recovering from a life threatening illness, a critical illness policy will help you sail through that time.</p></div>

Well, for that Ms. Jain mapped out a basic flowchart explaining how evaluating your insurance cover, evaluating loans is important and should be done periodically. One needs to save for their goals first and postpone spending in order to gain wealth and allocate their assets according to their risk taking capacity. She said, “when you look at your investment, do you want to eat better or do you want to sleep better”, if you want to sleep better then you should invest in safer assets and if you want to eat well, you will have to beat inflation and go for growth assets like equity.</p><h2>Audience Asks</h2><h3>From my understanding, there’s no right time to invest but can you list some reasons as to why one should start investing early and what all financial options will be beneficial for millennials like us?</h3><p>Ms. Jain answered this question by giving a personal example of how she started spending more, unconsciously, while owning a credit card. Eventually swiping her credit card became a habit, in her words, “a habit that I want to break”. Ms. Jain explained that there is no right time to invest and it is intertwined with your goals and aspirations. Talking about the beneficial aspect of investment, she said, if you have long term, high aspirations, then you should invest in equity. It is based on choices, whether you want to play safe and invest your entire money at once, for a long term goal, or if you want to take that risk and keep investing in small amounts on a monthly basis to reach that goal. Ms. Jain advised not to fall into the trap of FDs, rather start investing in equity, and be consistent.</p><h3>I wanted to know something about SIP, which is more profitable &#8211; short term or long term, because I have seen people withdraw their money when there is a downward trend in the market.</h3><p>Ms. Jain chuckled while answering this question and talked about the basic human nature of following a herd. She said, “Although it seems much safer, don’t follow the herd and do what is right for you”. Ideally <a href="https://dutchuncles.in/academy/basics-of-sip-or-systematic-investment-plan-a-guide-to-mutual-fund-investment/">SIPs</a> in the long term are much more profitable but it is something that should be towards a goal. So if you have a short-term goal, there is nothing stopping you from investing in SIP, for that duration of time. Ms. Jain gave an answer related to her life, about how she is doing SIPs for her son’s school fees, which is a short term goal and for the long term, she is saving for her retirement as well. So it does not have to be an either-or decision, rather it has to be both and has to be oriented towards your goals. Long term SIPs are more profitable but a short term SIP is more beneficial.</p></div>

How can we make a smart investment considering the circumstances?</h3><p>Price rise of commodities is what inflation is, infact, the reported inflation and the inflation that we see will be different. For example, healthcare and education inflation are all in double digits. So this means that our portfolios should be giving us double digit returns so that we live well, otherwise, we will be spending more and consuming less. And the only investment option for this is equity, whether it’s equity mutual fund, PMS, direct stocks or portfolios, this is the only asset class that will give you good returns in the long term. Investment in equity is like investment in business and not just “stock tickers”. Whether you are running your own business or are an employee, you can invest in the best businesses by investing in their stocks.</p><h2>Give your money a chance to grow</h2><p>Everything in financial planning or life is a trade off, so you need to figure out whether you want a vacation, which is a short term goal, or should you put that money aside for your retirement, which is a long term goal. More often we are focused on how much our equity portfolio has given us rather than how much we have spent on our portfolios. So make sure that you are allocating your assets correctly according to your requirements and do not push your equity to over-perform because with higher returns usually comes the need of taking higher risks. Investment is the journey that you need to learn on and nobody else can do it for you.</p></div>

This is where Consumer Price Index (CPI) comes into play. CPI acts as a metric and is used to measure inflation. Data is collected on the prices of goods and services that are consumed by the retail population to measure the CPI. It is purely focused on measuring retail inflation.</p><h2>What is the Consumer Price Index (CPI)?</h2><p>CPI focuses on the demand side of the economy. It measures the changes in the price level of products consumed by the retail consumer. CPI of any country is calculated for fixed baskets of goods and services. As new products and services keep coming into the market over the years and calculating CPI with new products would not be possible. The ones that are kept in the basket may or may not be altered by the government from time to time depending on the country’s policy.</p><p>CPI is a macroeconomic indicator of inflation. It also reflected the overall purchasing power of the country’s currency. For example, Amul paneer used to cost around Rs 170 to Rs 180 for a kg. Now the same paneer in 2022 costs Rs 340. More currency is needed for purchasing the same quantity of goods, thereby reducing the value of the currency. Just like we hear our older generation saying back in their days Rs 10 were a lot. In India, CPI is a vital tool used by the Reserve Bank of India, central government and state governments.</p></div>

While higher prices over the years are no surprise for the government, an astonishing steep rise in any product/service is concerning.</p><h3 style="padding-left: 40px">Indian rupee’s worth</h3><p style="padding-left: 40px">With CPI, the inflation rate can be calculated and so can the money’s worth be. The government will be able to access the value of the Indian rupee. If the value is declining over time, required measures can be taken.</p><h3 style="padding-left: 40px">The purchasing power of consumers</h3><p style="padding-left: 40px">The cost of living and the purchasing power of the consumers can be calculated using CPI. As the cost-of-living increases, the purchasing power is bound to change across various strata of society.</p><h2>How is CPI calculated in India?</h2><p>Measuring the price of baskets of goods and services consumed by an average Indian is a strenuous task. As the baskets of goods and services include food, clothing, electricity, transportation, education, medical care and many more. It almost includes anything and everything that requires money.</p><p>CPI is calculated by comparing the current price levels in the market to the price levels of a market in the past. The price levels of the previous year are referred to as the base year. The base year here acts as a benchmark for comparing with the current prices. Currently, the base year is considered as 2016. The statistics of CPI are released by the National Statistical Office (NSO). The several items of goods and services in the CPI basket can be broadly divided into several categories. Some of the common categories in the basket are food and beverages, clothing, housing, fuel and light, footwear and recreation. In India, there are five consumer price indexes (CPIs). CPI for Industrial Worker (IW), CPI for Agricultural Labourer (AL), CPI for Rural Labourer (RL), CPI-Urban and CPI-Rural.</p><h2>The link between CPI and Repo Rates</h2><p>CPI being a useful economic tool, it helps the RBI as well while drafting the monetary policies for the country. The RBI aims at keeping the inflation rate of the country around 4%. However, it usually fluctuates anywhere between 2% and 6%. RBI aims to establish inflation control and the way it does keeps changing from time to time depending on the decision of the monetary policy committee.</p><p>Depending on the inflation, the repo rates are decided. If inflation is rising, it means the prices are rising in general. To bring the rising inflation to halt and potentially reduce it, the central bank would aim to reduce the supply of money in the economy. To reduce the supply of money, the repo rates by RBI are increased. This in turn will increase the interest rate on borrowings from the bank. An increase in the interest rate will help in arresting the liquidity in the economy. Inflation is an important factor in determining the monetary policy of the RBI.</p></div>

However, as a macroeconomic indicator, it has its limitations.</p><h3 style="padding-left: 40px">Difficulty in price measurement</h3><p style="padding-left: 40px">While recording price changes on a huge range of products, difficulties are bound to arise. There are likely to be local variations of different products or price differences in different states. One way this challenge is usually overcome is by taking the average price of the product after serving it from different parts of the country. However, small reductions in the quantity, weight or size of any product in the basket often goes unnoticed.</p><h3 style="padding-left: 40px">The lack of innovation</h3><p style="padding-left: 40px">The basket of products and services from which the CPI percentage of a county is derived lacks the consideration of new products and services. As technology and the economy are rapidly changing, many products and services fail to stand the test of time and many new products are introduced in the market. To have a precise CPI percentage, frequent revision of items and weights is needed. Some products need to be added, while others would be eliminated from the basket.</p><h3 style="padding-left: 40px">Structural challenges</h3><p style="padding-left: 40px">When the CPI is being calculated, one of the biggest hurdles is to decide the range of households to which the CPI is applicable. As different types of households have different products and services, there cannot be one basket that fits all. Income levels of different households determine their spending habits. The CPI index calculated based on the expenditure of an average Indian household will not help in determining the cost of living of the above and below average households in the country.</p></div>

For example, the impact of COVID-19 on the economy was devastating around the world. The year 2020 would be an unstable year for taking as the base year for calculating CPI.</p><h2 style="padding-left: 40px">Changes and differences in pattern</h2><p style="padding-left: 40px">CPI may have a limitation in its significance. The basket that is used for measuring CPI is only applicable to the base year in reality. For example, if the base year is 2016 and the CPI is being calculated for 2021. The basket will not be the same after five years clearly. As over a period of time, the income of people changes and the pattern of expenditure too. So many things evolve and alter in society in the current year in comparison to the base year.</p><p>Apart from inflation and spending power, CPI also impacts the savings and investment of individuals. As a business, if the CPI is indicating a period of inflation or deflation, changes are needed to be made accordingly. For example, in a period of inflation, a strategic move would be to increase your cash reserves. As inflation means a rise in prices and cost of living, the cost of business expenses is likely to sour. Having cash reserves and working capital would help in sustaining the business during the economic crisis.</p></div>

How does the United States trade deficit affect us</p><p style="font-weight: 400">First, let’s begin by understanding what is a Balance of Trades. Balance of trade (BOT) is defined as the difference between the value of a country&#8217;s exports and the value of its imports for a given period. It is simply the total value of exports minus the total value of imports. BOT is used to measure a country’s relative economic strength. Countries that import more than what they export in terms of value have a Trade Deficit while on the other hand, countries that export more than what they import have a trade surplus. Usually, countries with trade deficits borrow money to pay for their goods and services while those with surpluses lend money to countries with deficits. As trade balances give an indirect measure of foreign investment in a country, it also reflects the country’s economic stability. </p><h2 style="font-weight: 400"><strong>When Does a Trade Deficit Occur? </strong></h2><p style="font-weight: 400">Trade deficits usually occur when a state does not produce everything and borrows from foreign states to pay for its imports. It can also occur if domestic companies produce goods overseas as the raw material used for production acts as exports and finished goods end up being imports. These imports are excluded while calculating an economy’s GDP even if the company is domestic.</p><p style="font-weight: 400">Countries that experience a deficit are those that lack efficiency and capacity to produce their products due to lack of skill or resources or because they wish to practice specialization of goods. Trade balances indicate the exposure of the economy to the rest of the world. </p><p style="font-weight: 400">To calculate the balance of trade, take an example of the United States. Suppose their total import value is $200 billion in goods and services during a given period and their export value is $160 billion. Then their trade balance during that period is &#8211; $40 billion or they have a trade deficit of $40 billion. </p></div>

					<div class="elementor-text-editor elementor-clearfix"><h2 style="font-weight: 400"><strong>What Does a Trade Deficit Signify? </strong></h2><p style="font-weight: 400">Usually, economists subtract debit items (imports, foreign aid, domestic spending and investments abroad) from credit items (export, foreign spending and investments in the domestic country) to calculate trade deficit or surplus for a given period. According to the Reserve Bank of India, Indian Trade Balance recorded a deficit of 15.4 USD bn in Dec 2020 and a deficit of 9.9 USD bn in Nov 2020. The average deficit value is &#8211; 377.7 USD mn for India with an all-time high of 652.0 USD mn in Jun 2020 and an all-time low of &#8211; 20.2 USD bn in Oct 2012. </p><p style="font-weight: 400">Around the world, the scenario is different for different countries. For instance, the United States has had a persistent trade deficit since the 1970s. While China&#8217;s trade surplus has spiked despite the pandemic reducing global trade. In 2019, Germany had the largest trade surplus followed by Japan and China. The United States had the largest trade deficit with the United Kingdom and Brazil right behind. </p><h2 style="font-weight: 400"><strong>Trade Deficit and Economic Stability </strong></h2><p style="font-weight: 400">A trade deficit is not necessarily a practical indicator of any economy&#8217;s stability. It should be observed relative to the business cycle and other indicators. During recessions, countries try to increase exports to induce jobs and demand while during booms, they import more to encourage price competition to control inflation. </p><p style="font-weight: 400">Deficits can initially raise an economy&#8217;s standard of living as residents have access to a larger range of goods and services at more competitive prices. With lower prices, it keeps inflation in control. However, at later stages, it can lead to the outsourcing of jobs to foreign countries creating fewer jobs at home due to an increase in imports. At the same time, foreign companies increase hires to keep up with increased export demand. A trade deficit often makes domestic currency cheaper in a floating exchange rate system. This makes imports more expensive, pushing consumers to reduce consumption of imports while shifting to less expensive domestic goods. This increases the competition of exports in global markets and reduces the deficit by itself. However, deficits are also problematic in the long run. If a country persistently runs deficits, citizens of other countries acquire funds to buy capital in that nation. </p><h2 style="font-weight: 400"><strong>Trade Deficit and Inflation </strong></h2><p style="font-weight: 400">International trade is measured in U.S. dollars (United States of America). When a country runs a deficit, the demand for dollars to pay for imports is more than the supply of dollars for exports. This leads to a rise in the value of the dollar against domestic currency. This reduction in value pushes importers to increase the market price of products they produce as the cost of imported material increases. Due to the increase in the price of goods, workers demand an increase in wages and so on. The domino effect creates cascading triggers in all markets which leads to inflation in the economy.</p><h2 style="font-weight: 400"><strong>Clearing a Trade Deficit </strong></h2><p style="font-weight: 400">As we have already seen the disadvantages of a deficit, countries always try to reduce the deficit. One way to do so is by using deflationary policies like raising direct taxes or increasing monetary policy interest rates. Deflationary policies via a rise in taxes slow down consumption growth by reducing disposable income. This reduces demand for imports and also helps to lower inflation which then improves the price competitiveness of export industries. However, such policies contract planned capital investment which damages productivity and has the potential to worsen the trade deficit.  </p><p style="font-weight: 400">Another way to go about it is for the central bank to change monetary policy. It can also intervene in the currency markets to depreciate the exchange rate against major trade partners to make exports more competitive in foreign currencies. </p><p style="font-weight: 400">A country can also use supply-side policies to increase productivity and make exports more competitive at the same time reducing dependency on imports. Supply-side policies theoretically have the best prospect of achieving a sustainable reduction of the deficit. </p></div>

This makes the currency less valuable in international markets during deficits. Trade balances affect currency fluctuations in most cases. However, countries can try to make trade balances less influential by managing a portfolio of investments in foreign accounts. This controls the volatility and movement of the currency. Economies can also agree on a pegged currency rate to keep the exchange rate of their currency constant at a fixed rate. </p><p style="font-weight: 400">As currency depreciates, exports from the country become more attractive as they become less expensive. The domestic country might start buying fewer dollars as imports become more expensive and foreigners buy more domestic goods as they are now cheaper. This gradually affects the balance of trade. The domestic country would then start exporting more and importing less, reducing the trade deficit.</p><p style="font-weight: 400">Trade deficits become more dangerous with fixed exchange rates. As devaluation of the currency is impossible, trade deficits continue increasing unemployment significantly. A partial reason behind the European debt crisis was that some EU members were running persistent trade deficits with Germany. Exchange rates could no longer be adjusted between countries in the Euro zone leading to serious trade deficit problems. </p><h2 style="font-weight: 400"><strong>Trade Deficit, Interest Rates and Investments </strong></h2><p style="font-weight: 400">Higher interest rates potentially lead to a reduction in net exports. And negative net exports lead to a trade deficit. A higher interest rate means foreign investors induce more money into our domestic economy as it results in higher returns. They exchange their foreign currency for our domestic currency increasing demand for domestic currency. This raises the domestic currency’s value against foreign currency. This makes it cheaper for us to buy foreign goods and more expensive for foreigners to buy our goods. This means our imports go up and exports go down reducing net exports.</p><p style="font-weight: 400">Deficits also occur if a country is a desirable destination for foreign investment. The U.S. dollar&#8217;s image as the world&#8217;s reserve currency induces a strong demand for U.S. dollars for which foreigners sell goods to Americans to obtain dollars. Several nations run cumulative trade surpluses with the U.S. </p><h2 style="font-weight: 400"><strong>Conclusion:</strong></h2><p style="font-weight: 400">Trade deficits are not that uncommon and many times not so dangerous. However, large trade deficits should always be avoided as they can lead to foreign dependency in terms of lending and borrowing. The final question remains whether a deficit is a blessing or a curse. Deficits can raise an economy&#8217;s standard of living with a larger range of goods and services at more competitive prices while keeping inflation in control. But it can also lead to outsourcing of jobs to foreign countries creating fewer jobs at home due increased imports. Trade deficits can thus be both a blessing and a curse, it depends on the business cycle, the country’s economic landscape and global markets</p></div>
